[15 points] We are interested in the relationship between the compensation of Chief Executive Officers (CEO) of firms and the return on equity of their respective firm, using the dataset salary.xlsx. The variable salary shows the annual salary of a CEO in thousands of dollars, so that y = 150 indicates a salary of $150,000. Similarly, the variable ROE represents the average return on equity (ROE) for the CEO’s firm for the previous three years. A ROE of 20 indicates an average return of 20%. a) Draw a boxplot and a histogram of the salary of CEO. Are there any apparent outliers in the data? a) There are two outliers namely 2327 and 2408 for CEO salaries.
There does not seem to be any high leverage points.
b) Using the software for regression calculations, we find that the regression equation connecting CEO salaries in 1000’s and ROE’s is given by
y=804.388+15.562x+ui
where ui denotes the error i.e. the difference between actual y observed and predicted y as per this equation.
Since we used the method of least squares, we made the error total to be the minimum using derivative test.
c) The model is not very satisfactory as the line of regression does not seem to be linear at all. Of all the available linear lines, we found out the one with minimum errors. But this model is not satisfactory as all the points do not appear to have a linear relationship.
d) After removing extraordinary large results, here only two outliers, we get scatter plot in chart 2 given. This gives regression equation as
y=824.045+13.745x
e) The scatter plot seems to be slightly better than the previous by removing two outliers. But the problem still persists that the points are very scattered about the line thus checking the normality of linear relationship between the two variables
f) Slope coefficient after removing outliers is 13.745. This implies that rate of change of y with respect to x is 13.745 x1000 = 13745/- i.e. for 1% increase in roe we expect 13745 increase in salary of ceo
g) CEO’s of 20%...
